Non-QM Loans Go Mainstream

Non-QM (non-qualified) loans were a niche product until fairly recently. Non-QM mortgages offer flexible options for people that don’t meet the strict requirements to qualify for a conventional mortgage. Let’s take a look at who can benefit from this increasingly popular type of loan program.

Self-Employed and Freelance Buyers

Self-employed and freelance workers often use tax write-offs to lower their reported net income and reduce the amount of tax they must pay. The down side is, when applying for a conventional mortgage, the lender looks at that reduced income as a baseline for how much you can borrow.

Conversely, a Non-QM loan allows for alternative documentation, where you may be able to provide 12-24 months of bank statements instead of the standard W-2s and tax returns. This can make the difference between closing the deal on a home or not qualifying at all!

High-Net-Worth Buyers

Retirees and high-net-worth buyers can also use alternative documentation to qualify for a non-QM mortgage without liquidating their investments. The lender may look at the accumulated assets of savings, retirement funds, or investments, rather than a steady paycheck. This allows the borrower to keep their investments intact and earning money, instead of cashing out to close the deal.

Commission-Based and Seasonal Workers

The underwriter can look at a borrower’s total earnings over a year to calculate an average monthly income, rather than penalizing gaps or fluctuation in income.

Prospective home buyers have more negotiating power now, as sellers outnumber buyers by about 50% nationwide. Still, many first-time buyers are grappling with how to save for the down payment to take that big step. Here are a few tips to put an effective plan in motion.

Know Your Budget
Work out how much house you can afford, based on your monthly income and expenses. From there, calculate a realistic amount for your down payment goal.

Cut Down on Expenses
Take a look at recurring bills and cancel things you don’t use. Look for better pricing on things like cell phone service, auto insurance, or Internet and cable access. Cut down on eating out or entertainment costs. Come up with a realistic number on how much you can commit to saving each month.

Set Up Auto-Transfers
Open a dedicated bank account to save for your down payment, and schedule automatic transfers to guarantee your money is set aside in an “off-limits” account. This also gives you an easy way to track your progress.

Fed Meeting Causes Upheaval

The Federal Reserve’s July meeting leaves the benchmark interest rate unchanged once again at the target range of 3.50% to 3.75%, with three of the nine committee members calling for a rate hike. This rattled Wall Street as the Dow plunged 1,153 points, and the 30-year Treasury yield surged to the highest level since 2007. While the Dow partially recovered the following day, the national average on 30-year fixed-rate mortgages ticked up to 6.66% according to Freddie Mac’s weekly survey.

What to Do When Rates Are Volatile

Mortgage rates move with the bond market – which no one can predict – so timing the market can be a gamble. However, prospective homebuyers can take a proactive approach to get the best rate possible.

Improve Your Financial Snapshot: Work on raising your credit score and decreasing your debt-to-income ratio (DTI) to qualify for lower interest rates and fees. Ultimately, a credit score of 760 and above, coupled with a DTI of 36% or less of your gross monthly income is ideal.

Consider Various Loan Programs: Thirty-year fixed-rate mortgages are by far the most popular, but there are many other types of loans available. For example, FHA loans allow for lower credit scores, lower down payments, lower interest rates, higher DTI limits, and gift money to cover down payment and closing costs. Crunch the numbers with a seasoned mortgage pro to understand all your options, and get side-by-side loan comparisons to help you make an educated decision.

Buy Discount Points: If you intend to stay in the home for an extended period of time, consider buying discount points to lower your interest rate and monthly payments.

Make a Larger Down Payment: The more you can allot for down payment reduces your loan amount. By putting 20% down, you can eliminate paying private mortgage insurance (PMI) and reduce your monthly payment.

Decide Whether to Lock or Float: If you have a 30- to 60-day closing window, consider locking in your rate if rates appear to be trending up. Some lenders offer a float-down option that gives you the opportunity to lower your rate if the market improves.

When Discount Points Make Sense

Mortgage rates on 30-year fixed-rate loans are currently floating in the mid-6% range, and many experts are forecasting rates will remain there for the rest of the year. This leads some prospective homebuyers to consider buying discount points upfront to lower their interest rate.

How It Works

Discount points are optional, and they function as prepaid interest payments to the lender. Buying points upfront permanently lowers the interest rate on a mortgage, thus reducing the monthly payment.

Each point costs 1% of the total loan amount. For example, if you have a $300,000 loan, then one point would cost $3,000. Each discount point purchased at closing may lower your interest rate by roughly .25%, depending on the lender and loan program. This can save thousands of dollars in interest payments over the life of the loan.

How Long Will You Be in the Home?

Buying discount points makes sense if you plan on staying in the home for an extended period of time. This gives you time to break even on the upfront cost of the points.

Once you pass the break-even point, less of your monthly payment goes toward interest and more goes toward the principal balance, earning more equity.

What is a Temporary Buydown?

Temporary buydowns are popular in today’s market, because they lower the monthly payment for a homebuyer for a set period of time, usually one to three years.

How Does it Work?

Funds for a temporary buydown are typically provided by a seller, builder, or lender as a seller concession. For example, a seller may offer a temporary buydown as a way to make their property more attractive to buyers, without lowering the asking price of the home.

The funds to cover the buydown are deposited upfront into an escrow account at the time of closing. Then, the loan servicer pulls money from that account to make up the difference for each monthly payment, according to the terms of the buydown agreement.

Let’s say the seller is offering a 3-2-1 buydown, and the buyer qualifies for a 30-year fixed-rate loan with a 6.5% interest rate. It may roll out as follows for the buyer.
Year 1: The interest rate is 3.5%.
Year 2: The interest rate is 4.5%.
Year 3: The interest rate is 5.5%.
Year 4: The interest rate returns to the permanent fixed rate of 6.5%.

Buyers should know, they must be able to qualify for the full loan amount at the permanent rate, in order to take advantage of a buydown discount. This is still a great way to ease into homeownership with a reduced interest rate payment.

Rate Alert: Fed Holds, Rates Drop

The Federal Reserve met last week and unanimously voted to hold the benchmark interest rate steady at 3.50% to 3.75%. While inflation is currently elevated at 4.2%, the Fed remains dedicated to delivering price stability. Of the 18 members of the Federal Open Market Committee (FOMC) who released their dot plots to the media, nine members project a rate increase by the end of the year.

In other news, markets responded to the tentative peace agreement between the U.S. and Iran, causing the yield on the U.S. 10-year Treasury note to drop to 4.44%. This, in turn, brought mortgage rates down slightly.

Freddie Mac reported the national average on 30-year fixed-rate mortgages down to 6.47% as of June 18th, with the average 15-year fixed-rate mortgage down to 5.81%.
