Tell your CPA or find one that specializes in real estate.
The IRS "Allowed or Allowable" Trap
Think you’re doing yourself a favor by skipping depreciation on your rental property to "save" on taxes later? Think again.
There is a massive misconception that if you don't claim depreciation, you won't have to pay Depreciation Recapture tax when you sell.
The Harsh Reality:
The IRS follows the "Allowed or Allowable" rule. This means when you sell your investment property, the IRS will calculate your gain based on the depreciation you should have taken, regardless of whether you actually claimed it on your tax returns.
The result? You could end up paying taxes on "paper income" you never actually received in the form of a deduction. You’re essentially paying the bill for a meal you never got to eat.
The Good News: You Can Fix It!
If you haven’t been claiming depreciation, you don’t necessarily have to amend years of back taxes. Instead, you can use IRS Form 3115 (Application for Change in Accounting Method).
• Catch-Up in One Go: Filing Form 3115 allows you to take all those missed deductions at once in the current tax year.
• Avoid Overpaying: This resets the clock and ensures your property’s basis is correct before you decide to sell.
• Expert Help is Key: This isn't a DIY form. Form 3115 is complex and requires a tax professional to ensure it's filed correctly under the "automatic consent" procedures.
