To support the economy during the coronavirus pandemic, the U.S. Federal Reserve cut interest rates to a new all-time low – nearly zero – on Sunday, March 15, 2020. With COVID-19 and the Fed's cut taking over the news, you might be wondering what this means. Although the Fed and mortgage rates are closely connected, they are not the same.
Here are some key points to know.
First and foremost, the Federal Reserve Rate being close to zero percent does not mean that mortgage interest rates are zero percent. Mortgage rates are determined by the bond market, which include mortgage bonds and mortgage-backed securities. When the Fed lowers rates, the purpose typically is to help stimulate economic growth. This time the cut was driven by the coronavirus and its effects on the economy, so that affected businesses can take out smaller loans in an affordable way to stay operational until the economy recovers. The same idea goes for banks.
In addition, the Fed cut liquid reserve requirements for banks to increase liquidity and ensure business keeps going per usual – meaning borrowers can still get a loan and banks can continue to operate.
